Step 3: Apply the amortization formula

With your monthly rate and payment count in hand, you’re ready for the formula lenders actually use to calculate principal and interest. It looks like this:

Here, M is your monthly principal-and-interest payment, P is the loan principal, i is the monthly interest rate as a decimal, and n is the total number of monthly payments. The tricky part for most people is computing (1+i)^n by hand, since it requires raising a decimal to a large power like 360.

If you’re working in a spreadsheet, the POWER function does the same thing: POWER(1+i, n). Once you have (1+i)^n calculated, the rest is straightforward arithmetic: multiply the principal by i and by (1+i)^n, then divide that whole result by [(1+i)^n minus 1]. What comes out the other end is your estimated monthly principal-and-interest payment.

One thing to keep in mind before you get attached to that number: this formula gives you principal and interest only. It does not include property taxes, homeowner’s insurance, mortgage insurance, or HOA dues, all of which show up in your actual monthly mortgage bill. Step 4: Work a full example with real numbers

Now run the same $320,000 loan at a 15-year term instead. The monthly rate stays the same at 0.0054167, but n drops to 180 payments. (1.0054167)^180 comes out to about 2.6444.
